On July 9, S&P Global Ratings downgraded Oracle's credit rating to BBB-, placing the company just one notch above junk status. The downgrade reflects the escalating financial risk posed by Oracle's massive bet on artificial intelligence infrastructure, which is burning through cash at an alarming rate. With a $250 billion data-centre expansion plan in motion, Oracle is spending heavily on building out cloud capacity to meet anticipated demand from AI workloads, but the company is struggling to generate sufficient free cash flow to keep pace with its capital expenditure.

Oracle is now the second-largest non-financial debt issuer in the Bloomberg US Corporate Bond Index, trailing only Amazon, with $117 billion in outstanding bonds. The company's free cash flow turned deeply negative in the fiscal year ended May 31, as it burned through nearly $24 billion after accounting for capital expenditure. S&P estimates that this deficit could widen to $42 billion as Oracle continues building data centres at an unprecedented pace. Moody's has also placed a negative outlook on the company, signaling that a second major ratings agency sees material risk in Oracle's trajectory.

The bond market is already reflecting the heightened risk. Oracle's ten-year bonds yield approximately 6.5%, well above the average yield for BBB-rated bonds and closer to the BB range that marks junk territory, according to Bloomberg data. George Catrambone, head of fixed income at DWS Americas, told Bloomberg that the yield gap reflects investors demanding a premium for the uncertainty surrounding whether the anticipated AI revenue will justify the mounting debt. The market is effectively pricing in a further downgrade, as Oracle's credit profile continues to deteriorate.

The AI debt gamble

Oracle's bet on AI is heavily concentrated. S&P estimates that roughly half of Oracle's $638 billion in remaining performance obligations, a measure of contracted future revenue, is tied to OpenAI, the company behind ChatGPT. Oracle spent more than $55 billion on data centres in its last fiscal year and expects to raise another $40 billion through debt and equity this year, including $20 billion in stock sales at market prices. This aggressive spending is intended to position Oracle as a major player in the AI cloud infrastructure market, but it comes at a significant financial cost.

Oracle is not alone in loading up on debt for AI infrastructure. Hyperscalers collectively plan to spend up to $725 billion on AI this year, and Big Tech's combined AI debt has already hit $350 billion, according to Bloomberg. Companies like Microsoft, Amazon, and Google are also investing heavily in data centres, but they benefit from much stronger cash-flow cushions. For instance, Google posted about $73 billion in free cash flow last year, while Oracle's cash generation has collapsed under the weight of its capital spending. Oracle's free cash flow turned deeply negative, a stark contrast to its tech peers who continue to generate positive cash flow despite their own AI investments.

Oracle's strategies to offset the burden

To mitigate the financial strain, Oracle has asked customers to pre-pay for computing components. The company says prepaid and customer-supplied hardware for large AI contracts now totals $75 billion. This strategy helps offset the immediate financing burden, but it does not eliminate the risk. Whether this is enough to prevent a further downgrade depends on how quickly its cloud revenue, which grew 93 percent last quarter, can catch up with its borrowing. The company is betting everything on AI demand sustaining at levels that justify turning one of the most leveraged balance sheets in tech into something even more leveraged.

Oracle's cloud business, particularly its Oracle Cloud Infrastructure (OCI), has seen rapid growth, fueled by demand from AI startups and enterprises. However, the revenue from these contracts is not yet sufficient to cover the enormous capital outlays. The company's reliance on a single large customer, OpenAI, adds an additional layer of risk. If OpenAI's demand falters or if competition erodes Oracle's market share, the company could face severe financial consequences. S&P's downgrade reflects these vulnerabilities, and the agency has indicated that further downgrades are possible if Oracle's financial metrics do not improve.

Historical context and industry comparisons

Oracle has historically been known for its database software and enterprise applications, but in recent years it has pivoted aggressively toward cloud computing and AI. Under the leadership of co-founder Larry Ellison and CEO Safra Catz, the company has made strategic acquisitions, including the purchase of Cerner in 2022 for $28.3 billion, to expand its healthcare IT footprint. However, the AI data-centre spending spree dwarfs previous investments. Oracle's total long-term debt has ballooned, and its interest expense is weighing on earnings.

Compared to its hyperscaler competitors, Oracle operates from a position of relative weakness. Amazon, Microsoft, and Google all have diversified revenue streams that include advertising, subscription services, and e-commerce, which provide a buffer against the high costs of AI infrastructure. Oracle, by contrast, is more dependent on its cloud and software business, making it more susceptible to swings in demand. The company's leverage ratio is among the highest in the tech sector, and its debt load is now comparable to that of some utility companies.

The broader trend of AI-driven debt accumulation is a growing concern for investors and regulators. As companies race to build out AI capacity, they are taking on unprecedented levels of debt, raising questions about the sustainability of the AI boom. Oracle's case illustrates the risks inherent in this strategy: even if the long-term potential of AI is enormous, the short-term financial strain can lead to credit downgrades, higher borrowing costs, and shareholder dilution. Oracle's stock fell nearly six percent on Thursday following the downgrade, reflecting investor unease.

Looking ahead, Oracle's ability to navigate this period will depend on several factors. First, the company must accelerate the conversion of its performance obligations into recognized revenue. Second, it needs to diversify its customer base beyond OpenAI to reduce concentration risk. Third, it must manage its capital spending and debt issuance in a way that does not further erode its credit profile. The company's $20 billion stock sale plan will help raise equity, but at the cost of diluting existing shareholders. If Oracle can achieve a high enough growth rate in cloud revenue, it may eventually grow into its debt burden. However, if demand for AI services slows or if competition intensifies, the situation could worsen.

In the meantime, bond investors are demanding higher yields as compensation for the risk. Oracle's ten-year bonds now trade at levels typically associated with high-yield debt, reflecting the market's skepticism. The downgrade by S&P and the negative outlook from Moody's signal that Oracle's credit quality is under pressure, and further downgrades could push the company into junk territory. This would have significant implications for Oracle's borrowing costs and could trigger forced selling by investment-grade bond funds that are not allowed to hold speculative-grade debt.

Oracle's story is emblematic of the broader AI infrastructure spending spree, where companies are betting that the future of AI will justify massive upfront investments. While the potential rewards are large, the risks are equally significant. Oracle's experience serves as a cautionary tale for other companies considering similar strategies: without a robust cash-flow cushion, the path to profitability can be fraught with peril. The company's next few quarters will be critical in determining whether its AI bet pays off or leads to a more serious financial crisis.
